They agreed to end the war because the Dominion was in no shape to carry on, and neither was the Empire, but because the Dominion had the advantage of being on an island and controlling Valenwood wich are both very hard to conqeur, the Empire agreed to a peace more in favor of the Dominion.

I know the Thalmor don't want to kill all the ''younger'' races.
But the Dominion couldn't attack, they were busy in Hammerfell for one, and losing, and they didn't have the manpower for a now damaged but angry and ready Empire.
Unless there is some sort of intervention the Dominion will lose the second war, or atleast be pushed from mainland Tamriël.

Because continuing it would ensure only mutually assured destruction at that point. What's the point of succeeding in destroying the other side when the lot of YOUR side is too dead to enjoy immortality?
M.A.D. is never a good option. Not when living forever is the prize at stake. The Thalmor understandably think that it'd be a terrible waste if an Altmer life was lost. After all, they seek to become immortal again. Being killed before that - such a waste.
